Annual Percentage Yield (APY) is a fundamental financial metric that measures the real rate of return on an investment or the interest earned on a savings balance over the course of one year.

In the rapidly evolving world of decentralized finance (DeFi) and cryptocurrency, APY has become the standard benchmark for expressing the potential returns from staking, lending protocols, and yield farming. Unlike a simple interest rate, APY factors in the effects of compounding interest—the process where you earn interest on both your initial principal and the interest that has already accumulated.

What Is APY in Crypto?

In a crypto context, APY represents the total amount of rewards or tokens an investor can expect to earn over a 12-month period. Because many DeFi protocols compound rewards automatically and frequently—sometimes daily or even per block—the difference between the nominal interest rate and the APY can be significant. This metric allows investors to compare the profitability of different platforms and assets on an apples-to-apples basis.

Why APY Varies Across DeFi Protocols

APYs in the crypto market are notoriously volatile compared to traditional banking. These rates are often driven by supply and demand dynamics within a specific liquidity pool. When a protocol needs to attract more liquidity, it may offer a higher APY to incentivise deposits. Conversely, as more capital enters the pool, the rewards are distributed among more participants, often causing the APY to decrease. Additionally, some projects offer "boosted" APYs using their native governance tokens to bootstrap their ecosystem.

Risks of Chasing High APY

While high yields are attractive, they often come with increased risk. Extremely high, triple-digit APYs can sometimes be a red flag for "yield traps" or unsustainable inflationary models. In some cases, an astronomical APY is used to mask a rapidly diluting token supply or, in worst-case scenarios, to attract liquidity for a Ponzi-style scheme. Investors should always look for the "real yield"—returns generated from actual protocol revenue rather than just token emissions—to ensure long-term sustainability.
